Valuation Baseline
Equity pricing inside the transaction is established by defining the pre-money valuation of the venture. In a term sheet, this valuation determines the percentage of ownership the investor will receive in exchange for their capital. If the valuation is set too low, the founding partners face substantial dilution of their equity.
This baseline represents the starting point for all subsequent financial negotiations and dictates the future distribution of the residual surplus.
Control Term
Control rights are specified alongside the financial terms to outline who will guide the venture’s future decisions. The term sheet defines the composition of the board, voting thresholds, and veto rights over major transactions. These clauses prevent the original founders from taking actions like selling the business or raising more debt without investor consent.
For the partner in the operating seat, these provisions can restrict their capacity to pivot the business when market conditions change.
Binding Limit
The majority of clauses in this preliminary document are explicitly non-binding. A term sheet typically binds the parties only to confidentiality and exclusivity periods, preventing them from negotiating with other investors for a set duration. The financial and control provisions remain conditional on due diligence and the execution of final documents.
This boundary protects both parties from being legally locked into an arrangement before verifying the accuracy of all underlying financial records. If the subsequent due diligence reveals discrepancies in the records or operations, either party can walk away from the transaction without legal penalty.
