Meaning
An economic theory identifies the costs associated with using the price mechanism of a market. This work by coase establishes that every transaction requires a search for partners, the negotiation of prices, and the enforcement of the resulting arrangement. These costs explain why firms exist as an alternative to the open market.
The theory holds that an organization will expand until the cost of organizing an extra transaction within the seat becomes equal to the cost of carrying out the same transaction on the open exchange.
Market Friction
Transaction expenses represent the energy spent to make an exchange possible.
